I have the exact same issue, ATI x1950 Pro graphics card, ATI driver 7.12 on AMD Dual core platform running Vista x64.
CPU: AMD (Unknown model) (2411 MHz)
Memory: 1536 MB OS Version: Microsoft Windows XP Service Pack 2 (Build 2600) Graphics Card Vendor: ATI Technologies Inc. Graphics Card: ATI Radeon HD 2600 XT OpenGL Version: 2.0.6956 Release LLMozLib Version: 1.1.0 (Mozilla GRE:1.8.0.12_0000000000) Packets Lost: 28/117698 (0.0%) my settings, and i also see the stripes in the sky when the bar is at "high"

FOR SKY BLACK-BANDING ISSUE - try this (works for me)
Client-> Debug Settings -> WLSkyDetail -> value = 274 or greater up to 409 (410+ crashes!) value of 273 is the highest "bad" value, all values below seem to be a non-random issue of whether the banding happens or not values 274 or greater - all good then it gets worse when you go lower: lower is even screwier: 36 is the minimum value for the black banding; 273 is the maximum... 0 crashes the client, as does 410 and higher, and results in being reset to 286 on restart
